Graphic as first letter in a word

I am helping out with a newsletter for a friend. She wants to use a small graphic instead of the first letter in a word. She says you can do this in Publisher, but we do not have Publisher in our office. Can you do this in Word 2007? I have been able to replace the letter with the graphic, but cannot get rid of excess space between the graphic and the former second letter in the word. I would appreciate advice.

It's also possible to crop a picture, for example to get rid of a white border around the picture. See the Cropping Pictures section in Add and format images in professional Word 2007 documents.
